I have this option checked and from my understanding the way it works is when you change the slug or category, it automatically creates a redirect.
I assumed it was working until I was notified that a post with a recently changed slug did not redirect ( or actually did redirect but to a wrong post).
Does this option actually create a physical redirect in redirections? Why is it not working? Now I am freaking out bc I changed quite a few slugs and don’t remember which and now there is a possibility of them redirecting to the wrong post? Please help

No this feature does not create a redirection entry under the redirections module in the plugin. Once this option has been enabled, the plugin will internally redirect the page/post to the option that has been enabled on the “Fallback behavior” option as shown below:
